Situated along Minnesota State Highway 210, between Fergus Falls and Battle Lake, the small city of Underwood is on the southeastern shores of Bass Lake, in Otter Tail County.

County Highway 35 runs north and south through the city, while State Highway 210 is an east-west route.

Underwood is surrounded by lakes and smaller bodies of water, the largest nearby lakes being Bass Lake, North Turtle Lake, German Lake, and Onstad Lake.

Incorporated in 1912, Underwood's population has remained steady, between the 250s and the 350s. Homesteaders began arriving at what was then a heavily wooded area in the late 1860s. Originally, the settlement of small log homes was known as Southvick, while its post office was the Turtle Lake Post Office. However, when the Northern Pacific Railroad in 1881, the town and post office were changed to Underwood, in honor of Adoniram Judson Underwood, editor of the Weekly Journal in Fergus Falls, who was well known and liked by early settlers.

A post office was established in 1884, the first school opened in 1887, and Underwood was incorporated as a village in 1912, becoming a city in 1973 when state law made cities of all incorporated towns in Minnesota. Today, the Underwood School District operates one campus, housing students in PK-12th grades.
